  So can we close the virtual machine 1, which currently sits on the host and do an upgrade?

  Or should I back up the virtual machine, do a clean install and then restore a virtual hardware and virtual machine / upgrade tools?

  Upgrades between ESX and ESXi are not supported. You must perform a clean installation.
